1031 TAX FREE PROPERTY EXCHANGES

A Like-Kind Exchange is a method of deferring capital gains taxes on the sale or
disposition of an asset held for investment or buisness purposes by exchanging
the asset, or proceeds from the sale of the asset, into like-kind property to be
held for investment or business purposes.

One important issue in a like-kind exchange is defining “property of like kind.”
The tax code contains no such definition. Treasury Regulation 1.1031(a)-1(b)
offers a little guidance, suggesting that the term “like kind” refers to “the
nature of character of the property and not to its grade or quality”. But the
regulation does not further define a property’s nature, character, grade or
quality. Rather, it states that “one kind or class of property may not be
exchanged for property of a different kind of class”.

There are several critical considerations to always keep in mind with a
like-kind exchange to ensure that a tax liability is not created upon sale of
the first asset:

 * The asset being sold must not be a personal residence and should be an
   investment property
 * The property asset being purchased with the proceeds must be similar to the
   property asset being sold
 * The proceeds from the sale must be used to purchase the other asset within
   180 days of the sale of the first asset, although you must identify the
   property or asset that you are purchasing in the like-kind exchange within 45
   days of the sale.
   

There are some limitations on the amount of capital gain that is tax deferred,
so ensure that you check the latest tax rules before proceeding with a like-kind
exchange

WHAT IS A 1031 EXCHANGE?

A 1031 exchange (IRS Code Section 1031) enables investors to defer capital gains
taxes by reinvesting the proceeds from the sale of their investment property,
known as the “relinquished property”, into a qualified “replacement property”.
The investor much acquire a replacement property or properties that are of equal
or greater value than their relinquished property (including any loan pay off),
reinvesting all net proceeds (equity), and following the IRS required guidelines
and time-frames.

The replacement property or properties must be identified to a “qualified
intermediary” within 45 days of the close of escrow of the relinquished
property. The purchase or purchases of the replacement properties must be closed
within 180 days.

The property purchased in a 1031 exchange must be “like kind”, which means any
type of real estate held for productive use in a trade or business, income
production (rental), or investment purposes. Properly structured DST properties
qualify as 1031 replacements.
